Term Life Insurance

If you're looking for a basic life insurance package, you're probably after term life insurance. This covers the all the essentials and is also the cheapest type of life insurance.You pay a fixed rate over a specific amount of time (or term) and the insurance company pays out a lump sum if you die within that time. These policies insure your life, but do not provide any additional form of investment. If you want to increase the certainty of a payout, perhaps a form of permanent life insurance is best for you. These schemes do not expire (provided you keep up with payments) and they also build you a pot of savings.

There are two popular types of permanent life insurance:

Whole Life Insurance

You'll get a guaranteed payout on your death, as long as you continue to make your payments, so these plans are sometimes known as 'whole of life insurance'. In addition, your payments also build an investment fund (a cash value) which can be withdrawn or borrowed against. This cash value remains tax-deferred until you take advantage of it. As your beneficiaries are certain to get an insurance payout and you will be creating an investment fund, whole life policies are usually more expensive than term life insurance.

Universal Life Insurance

Universal life insurance is a permanent life insurance with added flexibility. As with whole life, it also invests a part of your premium in a tax-deferred, interest accumulating savings account, but additionally it allows you to use the interest from this to pay your monthly premiums. The policy will cover your whole life too, not just a fixed term.

You can review the allocation of your payments into the death benefit and into the savings pot at any time, and can also move money between the two. All this flexibility means universal life insurance is better for those who are looking for a longer term plan, because your premium will start high and it will take time for the investment to start paying for itself.

Definition of an Annuity Contract

An annuity contract involves one or more people and an insurance company. The universal common feature of annuity contracts is the option of the holder or holders to receive assured lifelong income in the form of regular payments from the insurance company. The source of these payments is investments made by the holder(s), either in a lump sum or in a series of contributions to the insurance company. The investment proceeds grow tax-deferred prior to disbursal. When the proceeds are distributed to the holder, investment gains are taxed as ordinary income.

Basic Features of the Annuity Contract

The parties to the contract are the annuity holder and the insurance company. The principal features of the contract include:

•Payments made by the holder to the insurance company. These may be regular and periodic or may (in the limit) consist of a single payment. Their duration is specified in the contract. Their purpose is to cover the costs of the company and to provide a source of investment funds.

•A period of accumulation, over which time the funds are invested. This time period usually lasts for years but may – in the single-payment case – be trivially short. During this period, the holder’s payments accumulate and enjoy tax-free compound growth. Very limited provision is typically made for withdrawal of funds by the holder; beyond this point, withdrawals subject the holder to penalties by the IRS or the insurance company. Withdrawals by the holder prior to attaining the age of 59 ½ will result in a 10% penalty levy by the IRS, as well as imposition of normal income taxes. Premature withdrawals – those made before expiration of the accumulation period – also incur surrender charges by the issuing insurance company.

•A period of distribution, during which the invested proceeds are gradually returned to the holder as regular payments. These annuity payments represent taxable income (and return of principal) to the holder, not capital gains. The payments continue until the holder dies, at which time a beneficiary or beneficiaries named by the holder either receives the remaining proceeds in a lump-sum payment or assumes receipt of the annuity payment stream.

Immediate Annuities

Immediate annuities are types of annuities that provide income to the holder(s) – in the form of disbursements called distributions – soon after payment is received by the insurance company. The payment is made in a single lump sum. A typical buyer of an immediate annuity is a retiree who uses his or her accumulated savings to purchase an annuity to provide a supplimental income stream.

Lifetime Annuity

Lifetime annuities are a type of annuity in which distribution payments to the holder(s) continue for the duration of his or her lifetime. The lifetime annuity is purchased with one lump sum payment. In the purest form, any further value remaining in the contract at the holder’s death reverts to the insurance company.

Deferred Annuities

Deferred annuities are types of annuities that are purchased with regular, periodic payments lasting for years. The payments are compiled and invested by the insurance company; this interval of payment and investment is called the accumulation period. Distributions begin only at the conclusion of the accumulation period. Unlike immediate annuities, deferred annuities allow the holder(s) to save for retirement rather than being forced to purchase the annuity at once.

Fixed Annuities

A fixed deferred annuity is a type of annuity that pays a fixed, guaranteed rate of interest for an initial part of the accumulation period. Subsequently, the fixed rate may change in accordance with market conditions. There will be a minimum guaranteed rate. A death benefit feature is available. A fixed annuity is commonly purchased at or near retirement and is comparable to a high-grade fixed-income security in its risk/return characteristics.

Indexed Annuities

Indexed annuities are a type of annuity whose credited interest rate is tied to an index of economic performance, usually an equity index like the Standard & Poor’s 500. Indexing allows the annuity holder to participate in market gains while limiting fluctuations in value to changes in a broad index. Indexed annuities contain minimum guarantees for credited interest and income. They limit the degree to which changes in the index cause changes in the credited interest rate and also specify the time periods used to calculate index changes.

Indexed annuities are a hybrid of fixed and variable annuities, but closer to the former in the risk/return spectrum. Although most indexed annuities are not securities today, they will be classified as such beginning in January, 2011.
